We continued our discussion by considering how insurance companies determine whether or not they are profitable for the insurance lines they are offering.

Insurance companies use terminology known as the Combined Loss Ratio which takes into consideration the actual dollar amount of claims that are paid plus their operating expenses or general overhead of the insurance company.

Adding both of these numbers and then dividing that number by the premiums that were actually paid to the insurance company gives us a ratio.

Here’s the example used:

Let’s assume that an insurance company collects from their customers $10 million of premiums in 12 months. The insurer pays out $5 million in claims, and their expenses are $4 million to run the company.

Total expenses amount to $9 million. Divide that by $10 million and the total loss ratio is 90%.

A 90% combined ratio means the insurance company is profitable.

That means they are losing money from an underwriting standpoint.
